Pricing, Discounts and Margin Compression

Why a headline discount eats margin faster than it looks, why margins shrink, and how to read the workplace signals the squeeze creates.

Price is the single most powerful lever a business has, and a discount is the fastest way to give that lever away. “Just discount it to close the deal” sounds harmless, but a price cut comes straight off the profit, not off the cost — so a small discount can erase a big slice of the money you keep. We’ll watch this happen to Foundry Manufacturing on a single order, then widen out to margin compression: the slower, quieter squeeze that shrinks profitability across the whole business. Once you can name both, a lot of confusing pricing and cost-cutting decisions start to make sense.

Why “just discount it” is an expensive reflex

Here is the math that surprises people. Foundry lands a $500,000 order at its usual 40% gross margin — the parts cost $300,000 to make, leaving $200,000 of gross profit. Now the customer asks for “just 10% off.” Foundry drops the price to $450,000 — but the cost is still $300,000, because the discount does nothing to what those parts cost to produce. Gross profit on the order falls from $200,000 to $150,000, and the order’s margin slips from 40% to about 33%. That 10% discount didn’t cost Foundry 10% of its profit; it cost a quarter of it — a 25% hit to the money the order was going to make.

The thinner your margin, the worse it gets. On a product with a 25% margin, the same 10% discount wipes out roughly 40% of the profit. Discounts feel small because they’re quoted against the price, but they land entirely on the margin — the sliver of the price you actually keep. That’s why “let’s discount it” is an expensive reflex, and why disciplined companies make a salesperson justify a discount the same way they’d justify a cost.

What margin compression is

Discounting is one way profitability erodes on purpose. Margin compression is what happens when it erodes anyway — usually because costs are rising faster than revenue. Remember the formula: margin = (price − cost) / price. Anything that pushes cost up toward price, or pulls price down toward cost, narrows the gap between them. That narrowing gap is the compression.

Watch it hit Foundry from the cost side. Suppose Foundry’s material costs rise 8%: the roughly $5.0M it spends on steel and inputs climbs by $400,000, so total product cost goes from $6.0M to $6.4M. Revenue is stuck at $10M — customers won’t pay more, because competitors are holding their prices. Gross profit falls from $4.0M to $3.6M, and Foundry’s gross margin drops from 40% to 36%. Nobody did anything “wrong,” and yet four points of margin — $400,000 of profit — simply evaporated.

The squeeze comes from two directions

The gap can close from either side — and it helps to know which one you’re looking at:

  • Costs go up while prices stay flat. Wages, raw materials, energy, and interest on debt all rise, but competition stops you passing that on to customers. That’s exactly Foundry’s 8% materials jump.
  • Prices go down while costs stay flat. Demand softens, a competitor cuts prices, or you discount to keep selling — but your costs don’t fall to match. That’s Foundry’s discounted order.

Either way, the space between what you earn and what you spend gets thinner. When it gets thin enough, the company starts making decisions you’ll feel directly.

Remember: margin compression isn’t the same as losing money. Foundry’s margin can slip from 40% to 36% and it’s still comfortably profitable — just less profitable, and more nervous about it. That nervousness is what drives the response.

Why it’s such a big story right now

Several forces arrived together to make margin pressure especially sharp in 2025–2026: wages stayed elevated after a tight labor market, interest rates stayed higher for longer (raising the cost of any debt), input costs stayed volatile — the kind of materials spike that just cost Foundry four points of margin — and pricing power ran out as customers pushed back on further increases. How to use it

Two habits fall out of this. First, treat every discount like a cost, because it is one — before you offer “10% off,” work out what fraction of the profit on that order you’re actually giving away, the way Foundry’s $500k deal quietly surrendered $50k. Second, when your company or industry starts talking about “efficiency,” resist panic and ask three calm questions. How severe is it? — a margin that slipped from 40% to 36% is uncomfortable but manageable; one that went negative is a different conversation. Is it industry-wide or just us? — if every competitor faces the same material-cost environment, the most disciplined operator often comes out stronger. What’s the plan? — cost cuts with no path to revenue growth or structural efficiency tend to repeat, each round narrowing the base further. Knowing the language turns a scary-sounding all-hands into something you can actually read: is the response measured, or reactive?
